I have a Iphone 4 on IOS 5.1.0 (9B176) and modem firmware 04.12.01.

I wish to jailbreak the phone but i have heard that i cannot jailbreak untethered for Iphone 4 on IOS 5.1.0. Tethered Jailbreak seems to be unappealing as i dont want use computer everytime i boot the device..

That's correct - 5.1.1 can be jailbroken untethered but 5.1 is tethered. If you haven't jailbroken before then you most likely won't have SHSHes either (which are required to upgrade/downgrade to an iOS version that isn't the latest). Probably the best thing you could do is just update to the latest (iOS 6.0.1) in iTunes; an untethered jailbreak for it is very close to being released.

I bought this device on ebay which i think may have been reported as lost and hence i am now looking to Jailbreak. Is it safe to update to IOS 6.0.1 using itunes?

What makes you think it was reported lost?
